Quick answer
Normal sleep does not reduce Insanity by itself. Sleep lowers Insanity only after you have the Lack of Sleep debuff, which appears after roughly two in-game days without a proper rest. Sleep until your Energy is completely restored and Lack of Sleep disappears; your Insanity will drop by 20.
Before that, use food and drinks.
Beer removes 12 Insanity, a
Croissant removes 5, and
Berry Pie removes 3. Every point of Insanity also reduces your maximum Energy by one.
What Insanity actually does
Energy and Insanity are directly connected in Graveyard Keeper 2.
Insanity is not a separate health bar that suddenly kills the Keeper. Instead, it reduces the maximum amount of Energy you can have.
If your normal Energy cap is 100 and your Insanity reaches 30, your effective Energy cap becomes 70.
This is why sleep can look broken. You go to bed, wake up with a full bar, but the bar is much shorter than you remember. The bed did restore all currently available Energy; Insanity is simply preventing the missing part from being restored.
Insanity tops out at 80, so your Energy cap does not fall below 20.
What raises Insanity
Common sources include:
performing autopsies;
digging and filling graves;
producing some grave decorations;
exhuming a body;
doing Energy-consuming work while sleep-deprived.
The last point is the dangerous one.
Once Lack of Sleep appears, every point of Energy you spend also adds Insanity. A normal day of chopping trees and crafting
boards can suddenly turn into a rapidly shrinking Energy bar.
A common spiral looks like this:

Why doesn't sleeping reduce my Insanity?
Because ordinary sleep is primarily an Energy restore and save mechanic.
It is not a universal Insanity cure.
To get the 20-point Insanity reduction from sleeping, you first need Lack of Sleep. It appears after approximately two in-game days awake, or about 15 minutes of real time.
Once the debuff is active:

If you sleep before the debuff exists, your Energy will refill but your Insanity will remain.
That distinction is why so many players assume the mechanic is bugged.
Low Energy and Lack of Sleep are different
Running out of Energy does not automatically mean the Keeper is sleep-deprived.
Energy measures how much work you can perform right now. Lack of Sleep measures how long you have stayed awake.
You can repeatedly eat food to refill Energy and still become sleep-deprived because the clock keeps moving.
Likewise, reaching zero Energy does not mean sleeping will reduce Insanity yet.
Think of them as separate systems:
Energy: fuel for manual work;
Lack of Sleep: a timed condition caused by staying awake too long.
Why Lack of Sleep makes everything worse
While the debuff is active:
spending Energy adds Insanity;
Insanity-reducing effects are weaker;
even routine work can quickly shrink your maximum Energy.
Do not deliberately stay awake just to trigger the 20-point sleep reduction. Once the debuff appears, it is usually better to finish anything urgent and go home.
How to reduce Insanity without sleeping
Beer
Beer is the easiest early emergency solution.
One Beer removes 12 Insanity.
You can obtain a bottle early, the tavern sells more, and brewing becomes available later.
Croissant
A
Croissant restores Energy and removes 5 Insanity, making it useful for long crafting sessions.
Berry Pie
Berry Pie restores a good amount of Energy and removes a smaller amount of Insanity.
Chocolate
Later foods can remove considerably more Insanity.
By that point the mechanic becomes easier to manage because you have better production, better food access, and shorter routes after unlocking fast travel.

Why didn't my Energy refill after I reduced Insanity?
Reducing Insanity raises the maximum Energy cap. It does not refill the newly available portion.
For example:

40 Insanity leaves you with a 60 Energy cap;

a drink lowers Insanity to 20;
- 3
your cap increases to 80;
- 4
your current Energy is still 60.
You then need food or sleep to fill those extra 20 points.
Can you keep working at very high Insanity?
For a while, yes.
Near the maximum, grim actions can stop completely. If the next action would push Insanity past its limit, the Keeper simply refuses to perform it.
If you still have Energy but suddenly cannot continue an autopsy, dig a grave or perform another Insanity-producing task, check your Insanity before troubleshooting the workstation.
A simple early-game routine
You do not need to keep Insanity at zero.
A practical routine is:

return home when several nearby jobs can be done at once;

sleep until Energy is full;

Why won't the bed let me sleep?
At full Energy, normal sleep may not be available. Spend a little Energy and try again.
Can I eat forever and never sleep?
You can maintain Energy with food, but the awake-time counter still progresses. Eventually Lack of Sleep appears and Energy-consuming work starts adding Insanity.
What happens at 80 Insanity?
The Keeper does not die. Your maximum Energy becomes very small and grim actions that would add more Insanity can no longer proceed.
